They either buy and download gamerpics of take a picture of something using their vision camera. Gamerpics can be found on the Marketplace. Check here http://www.my360stats.com/tags/gamerpics to see a complete list of all existing gamerpics and how popular each one is.
To change your picture, go to 'edit profile'- 'gamer picture' and you will see all of the ones you've downloaded listed. The 360 comes pre-loaded with a few free pictures also.
